Inside the Amortization Schedule: Where Your EMI Goes
The Most Important Financial Document
When you take out a long-term loan, the lender provides an Amortization Schedule. This document strips away the mystery of the Equated Monthly Installment (EMI) and reveals the mechanics of how your debt is repaid over time.
If you don't understand how to read this schedule, it can be difficult to fully grasp the cost of borrowing or the potential value of making extra payments.
What is an Amortization Schedule?
An amortization schedule is a complete table of periodic loan payments, showing the amount of principal and the amount of interest that comprise each payment until the loan is paid off at the end of its term.
Every row in the table represents one month. For a 20-year home loan, the table will have 240 rows. Across the columns, you will typically see: Payment Number, Payment Amount (the EMI), Interest Paid, Principal Paid, and Remaining Balance.
The Early Years: Interest Heavy
When a borrower looks at the first few rows of their schedule, the numbers can be surprising. Let's look at a hypothetical ₹50 Lakh, 20-year loan at an assumed 8% interest rate. The estimated monthly EMI is roughly ₹41,822.
In month one, you pay ₹41,822. The schedule reveals that approximately ₹33,333 of that payment goes directly to interest. Only about ₹8,489 goes toward reducing the actual principal debt. The new balance after month one is roughly ₹49.91 Lakhs. Despite a large payment, the principal balance barely decreases.
The Shifting Balance
Because interest is calculated based on the remaining balance, the interest portion slowly decreases each month (as the balance drops slightly), and the principal portion slowly increases.
In our hypothetical example, it takes roughly 11 years before the "tipping point" is reached—the month where the EMI payment allocates more money toward the principal than toward interest. During the first decade of a long-term loan, the payments predominantly cover the cost of borrowing.
Using the Schedule for Planning
Understanding this curve demonstrates why making extra principal payments in the early years of a loan can be impactful. If you make a prepayment, it reduces the principal balance, which instantly reduces the interest calculation for all subsequent months on the schedule.
